The simple metric that balances growth and profitability in SaaS
The Rule of 40 states that a healthy SaaS company's growth rate plus profit margin should equal or exceed 40%.
It's a simple yet powerful way to evaluate whether a company is balancing growth investment with profitability in a sustainable way.
Growth Rate % + Profit Margin % ≥ 40%
Example 1: 30% revenue growth + 15% profit margin = 45% Pass
Example 2: 60% revenue growth + (-15%) loss = 45% Pass
Example 3: 20% revenue growth + 10% profit margin = 30% Fail
Year-over-Year Revenue Growth %
Calculated as: (This Year Revenue - Last Year Revenue) ÷ Last Year Revenue × 100%
Example: ($10M - $8M) ÷ $8M = 25% growth
Usually Free Cash Flow Margin or EBITDA Margin
Calculated as: Profit (or Loss) ÷ Revenue × 100%
Example: $1.5M profit ÷ $10M revenue = 15% margin
The Rule of 40 acknowledges that companies can succeed with different strategies:
60% + (-20%)
= 40%
Fast-growing startups invest heavily in growth, running at a loss. They're buying market share.
30% + 20%
= 50%
Moderate growth with healthy profitability. Sustainable and attractive to many investors.
10% + 35%
= 45%
Mature companies optimize for profitability. Lower but stable growth with strong cash generation.
| Company | Growth Rate | Profit Margin | Rule of 40 |
|---|---|---|---|
| Snowflake (2021) | 106% | -41% | 65% |
| Salesforce (2023) | 18% | 32% | 50% |
| Datadog (2022) | 83% | -3% | 80% |
As a cloud engineer, you can influence both sides of the equation:
Key Insight: The Rule of 40 shows that there's no single "right" way to run a SaaS business. You can be hyper-growth at a loss, or slow-growth and highly profitable - both can create tremendous value. The key is operating above 40% so you're efficiently using capital to create value.
